Oh OK I see, I have a Pioneer Master 5.1 HD Home Theater system and when I play blu-ray movies, it shows as PCM because the PS3 is decoding the sound sending it to me receiver.

Precisely.

I have one of the First gen Blu Ray players that have 7.1 analog output (easch channel has a separate connection), because my reciever has that capability.  It's the reason that I went that route instead of a PS3.  It's the only downfall of the PS3's BR playback, as far as I am concerned.

OK that is a helpful link too. But maybe this might be part of the issue. I have an hdmi out from the ps3 to the tv and an optical out from my tv to the reciver, could that be the problem?

Well I used to have a Pioneer 5.1 receiver that only accepted input of 1 digital optic and coax RCA input. My PS3 used to run HDMI to the TV. Then I myself had optical cable run from PS3 to receiver. I had to go to the PS3 audio settings and select my output was optical out and let it select every so my receiver could use what it was able to use.

Your PS3 settings should be HDMI audio and video. Uncheck anything 7.1 and save settings. Your TV should output the sound through optical to the receiver but my best options was to have the optical cable hooked to the PS3 to the receiver. Maybe its a issue with your TV settings?!?!?! Go to your TV menu and go to audio and see what the output settings are and see it you can make any changes that could make a difference.

Actually I think it might be using the hdmi as far as the settings go on the ps3, because when I do the audio set up, if I select optical it doesn't work with any sound options when testing it with netflix, so I have been using the hdmi settings and checking all the dolby options(and nothing else other than what was set by default).

I wouldn't use Netflix as a option to test your receiver. I bought a new Roku box last year that had 5.1 surround sound and when I got my new receiver the HDMI went in and displayed 1080p but no sound. It was a deff Roku issue but I would not use Netflix as a test. Use a Blu-ray or any PS3 game that has true Dolby HD. You can find this on the back of the case.

As long as you have the PS3 Video selected to HDMI and PS3 Audio selected to optical ( providing you hook the optical cable to the PS3 to your receiver ) you will have the best audio your receiver can provide. But if your TV audio output has optical then it should worked the very same way. See if you HDTV has an update. Like my 2007 HDTV it has a SD card and USB slot. I went to the website, put in the correct model of TV and downloaded the update for my HDTV. Put the SD card in my TV, went to the menu, and updated the TV Smiley Happy always a good feature

Cool thanks for the tips. Another thing is how do I test dolby pro logic 2. I have a game for it but is there a way to tell it's working?
