You'll need more than a flash drive to back up a 160GB PS3, unless you don't actually need a bigger hard drive yet; but basically that is it. Make a backup with the Backup Utility to a USB storage device (flash drive or USB external hard drive), replace the hard disk, install the PS3 System software on the new hard drive (you have to download it to a USB storage device, as if you were updating the PS3 via PC), and then restore the backup to the new hard drive. Don't format your old hard drive until you verify that the backup restored successfully. You may need to reinstall the old hard drive, and start again, if there is a problem restoring the data.

You would only format the old PS3 hard drive if you wanted to use it for something else after the upgrade was finished. The new PS3 hard drive will be formatted by the PS3 firmware.
